Life insurance policies with a surrender value can be used as collateral for quick, secured loans. This option allows policyholders to access funds for emergencies without terminating their insurance coverage. These digital-first loans often feature lower interest rates than personal loans and do not require a credit score check.

For many Indian households, life insurance is a primary tool for long-term financial planning, such as funding a child's education or securing retirement. However, when unexpected financial needs arise—like medical emergencies or sudden cash flow gaps—policyholders sometimes consider surrendering their policies to access cash. This move is often detrimental because it ends the life cover and results in a loss of accumulated benefits.

Accessing Liquidity Through Existing Policies

A loan against a life insurance policy (LAIP) is a financial feature that lets policyholders borrow money against the surrender value of their insurance plan. Because the policy acts as the security for the loan, the insurer already holds the necessary documentation, which significantly speeds up the approval process. Most traditional, savings-oriented, or endowment-style policies that have completed a minimum term—usually two or three years—become eligible for this facility.

When a policyholder opts for this route, they typically gain access to 80% to 90% of the policy’s current surrender value. The insurance cover remains active during the loan period, ensuring that the primary goal of family protection is not compromised. This distinguishes LAIPs from personal loans, where the lender must perform a full credit appraisal.

Comparing LAIPs With Unsecured Loans

For investors seeking short-term liquidity, comparing a loan against an insurance policy with conventional credit products is essential. Unlike personal loans, which rely on a borrower's credit bureau score and often involve strict repayment schedules, an LAIP is a secured credit facility. Because the insurer is the entity holding the policy, there is no need for third-party collateral or complex credit checks.

Interest rates on these loans are generally competitive because they carry lower risk for the insurer. Furthermore, these loans often lack the processing fees associated with bank-led personal loans. Repayment terms are also designed to be flexible, allowing policyholders to repay the loan in a way that aligns with their cash flow, while the remaining surrender value continues to grow as future premiums are paid.

Important Considerations for Policyholders

While the convenience of digital loan disbursal is increasing, policyholders must understand which products qualify. Pure protection products, such as term insurance plans, do not accumulate cash value and therefore cannot be used to secure a loan. Only policies with a savings component are eligible. The most critical monitorable for any policyholder is the impact of unpaid loans on the policy itself. If the loan amount plus interest exceeds the total surrender value, the policy risks termination. Therefore, while this feature offers significant flexibility during times of financial stress, it requires disciplined management to ensure the long-term insurance objective remains intact.
