Systematix predicts weak Q2 FY27 revenue growth of -1.5% to 2.0% for large-cap IT companies, citing AI-led pricing pressure and stagnant demand. While the brokerage expects guidance adjustments from major players, it views Tech Mahindra and Coforge as better positioned to handle these challenges. With valuations at multi-year lows, investors are watching for management commentary on client spending and margin stability this earnings season.

As the Indian IT services sector prepares for the second quarter of the 2027 fiscal year, domestic brokerage Systematix has issued a cautious outlook. The firm projects organic revenue growth for large-cap IT companies to remain muted, ranging from -1.5% to 2.0%. Despite the typically strong seasonal trend expected in the second quarter, the sector is struggling with multiple challenges that are preventing a meaningful recovery in growth rates.

Factors Weighing on Growth

The brokerage highlights that the demand environment remains constrained, with clients prioritizing cost-reduction and vendor consolidation over new, expansive projects. A significant factor affecting revenue is the impact of Artificial Intelligence on contract pricing. As AI tools increase productivity, clients are increasingly demanding lower prices from IT service providers, a trend described as AI-led deflation. This pressure is compounded by geopolitical uncertainty and intense competitive bidding, which limit the ability of these companies to raise prices.

Outlook for Major Players

The report suggests that investors should anticipate adjustments to fiscal year guidance for industry leaders as they navigate these difficulties. Systematix projects that major firms may need to narrow or lower their outlook for the year. For instance, Infosys could potentially revise the upper end of its fiscal guidance down to 2.5%, while HCLTech might narrow its growth outlook to between 1.5% and 3.5%. Wipro is expected to face a particularly tough period, with revenue growth projections hovering between -2% and 0% for the third quarter.

Strategic Favorites in a Challenging Market

Despite the lackluster growth outlook, Systematix notes that IT stock valuations are currently at multi-year lows, trading at steep discounts compared to their 10-year averages. The brokerage suggests that this low valuation environment, combined with the companies' ability to generate resilient cash flows, provides a defensive buffer for investors. Within this difficult landscape, the firm identifies Tech Mahindra and Coforge as top sector picks. These companies are seen as better prepared for the current shift in business models, specifically due to their focus on AI-led service offerings and their active expansion within Global Capability Centers, which are setups that multinational companies build in India to run their internal operations.

Investors tracking the sector should be mindful of several risks. Beyond the immediate issue of weak discretionary spending and slow decision-making from clients, profit margins face pressure from potential foreign exchange losses, particularly if companies are heavily involved in cash-flow hedging. As the earnings season progresses, the key monitorables for shareholders will be management commentary regarding client budgets, the extent of pricing pressure from AI tools, and whether companies can maintain profit margins despite the sluggish revenue growth.
