India Pushes AI Sandboxes to Secure Financial Sector

The Department of Financial Services is urging banks to test AI tools in controlled sandboxes to reduce costs and improve security. This shift aims to lower reliance on global models while actively managing risks such as cyber threats, algorithmic bias, and systemic instability.

India is accelerating efforts to make its financial system safer as banks and lenders rush to adopt artificial intelligence. On August 31, 2026, the Department of Financial Services urged financial institutions to use regulatory sandboxes—controlled testing environments—before rolling out AI tools to the public. This initiative, highlighted by Additional Secretary Debasish Prusty at a recent industry summit, is part of a broader government push to balance rapid technological innovation with long-term financial stability.

The government is focusing on creating indigenous AI models. Currently, many Indian institutions rely on global AI technology, which is not only expensive but also designed for different market conditions. By building localized models that work well with India's vast Digital Public Infrastructure, such as UPI and Aadhaar, banks hope to serve underserved customers more efficiently while reducing the heavy financial burden of licensing foreign software.

However, this push for AI integration comes with significant caution from regulators. The Reserve Bank of India and other financial authorities are concerned about the systemic risks posed by 'intelligent finance.' A major worry is algorithmic bias, where AI systems might deny loans or credit based on flawed data, making it difficult for the company to explain why a decision was made. This 'black-box' nature of AI is a primary reason why the government is mandating the use of sandboxes, allowing regulators to audit these systems before they impact the wider economy.

Another critical risk is cybersecurity. As banks automate systems, they create new entry points for sophisticated cyber attacks. To combat this, the government is implementing the FREE-AI framework, which emphasizes transparency, human oversight, and accountability at the board level. SEBI has also introduced an IT Resilience Index to help market infrastructure institutions prepare for potential digital disruptions.

Financial institutions also face the danger of vendor concentration. If the entire banking sector relies on the same one or two third-party AI providers, a technical failure at one vendor could trigger a widespread crash. Regulators are now asking institutions to ensure they have contingency plans to avoid such over-reliance. The next important steps for investors and market participants will be monitoring how banks update their risk management policies to include these new AI-specific governance frameworks, and whether these sandboxes successfully reduce the rate of cyber incidents and operational failures.
