Many depositors assume their full bank balance is insured, but coverage is strictly limited to ₹5 lakh per bank. This amount includes both your principal and interest. If your savings exceed this, your money may be at risk during a bank failure. Here is how you can use diversification to keep your hard-earned money safer.

For most Indian savers, fixed deposits are the go-to investment for safety. However, a common misunderstanding exists regarding exactly how much of that money is protected by the government. The reality is that the Deposit Insurance and Credit Guarantee Corporation (DICGC) provides insurance cover of only up to ₹5 lakh per depositor, per bank. This means that if a bank faces a crisis or has its license cancelled, you are only guaranteed to recover a maximum of ₹5 lakh, regardless of how much you have deposited in that institution.

The Aggregate Rule

The ₹5 lakh insurance limit does not apply to a single account but to the aggregate of all your deposits held in one bank. This includes your savings account, current account, recurring deposits, and fixed deposits. If you hold multiple fixed deposits at the same bank, the DICGC combines their totals. If the combined value of all these accounts exceeds ₹5 lakh, any amount over that limit is not insured. For instance, holding three separate fixed deposits of ₹2 lakh each in the same bank effectively gives you a total of ₹6 lakh in that institution, but you would still be covered for only ₹5 lakh, leaving ₹1 lakh uninsured.

Why Interest Matters

Many depositors make the mistake of calculating only their original deposit amount when considering insurance coverage. However, the ₹5 lakh limit includes both the principal amount you invested and the interest earned on it. Over time, as your interest compounds, the total value of your deposit grows. An initial investment that started safely within the ₹5 lakh limit can easily push beyond it as interest accumulates. It is important to monitor your total balance periodically to understand how much of your wealth remains under the insurance umbrella.

Smart Diversification

For investors with significant cash reserves, the most effective way to mitigate this risk is through institutional diversification. By spreading your money across several different banks, you gain a separate ₹5 lakh insurance limit for each institution. This strategy significantly lowers the impact if a single bank faces a financial event. Before placing large sums, always confirm that your chosen bank is a registered member of the DICGC. Most scheduled commercial banks are registered, but verifying this remains a simple and necessary step in prudent financial planning. Diversification does not just protect against bank-specific risks; it is a fundamental pillar of conservative money management.
